Premium is the price paid by the buyer to the seller for an option contract. This payment grants the buyer the right, but not the obligation, to purchase (in the case of a call option) or sell (in the case of a put option) the underlying asset at a specified strike price before or at the expiration date.

The premium of an option has two main components:

Intrinsic value is the difference between the underlying asset's current price and the option's strike price when the option is in the money. For call options, it is calculated as the current price minus the strike price. For put options, it is the strike price minus the current price. If the option is out of the money, the intrinsic value is zero.

Extrinsic value, also known as time value, is the portion of the premium attributed to factors other than intrinsic value.
